The Fear Gauge: What the VIX Tells Us About Market Panic

When Fear Has a Number

On March 16, 2020, the VIX closed at 82.69, the highest reading ever recorded at that point in its history. To put that in context, the long-run average of the index sits somewhere around 19 to 20. In a single month, as COVID-19 lockdowns swept across the globe, markets priced in a level of uncertainty that dwarfed even the depths of the 2008 financial crisis. The VIX, formally known as the CBOE Volatility Index, is derived from the prices of S&P 500 options. What is surprising is how quickly fear fades. After every major spike, the VIX has eventually returned to baseline. Following the 2008 crisis, it took roughly two years to normalise. After the 2020 COVID shock, it took less than a year. This pattern suggests that while fear can be extreme, it is also temporary, which is cold comfort in the moment but meaningful for long-term investors who can tolerate short-term volatility.

Low VIX: Calm or Complacency?

The VIX is not only interesting at its peaks. Some of the most instructive readings come at its troughs. Between 2017 and early 2018, the VIX spent extended periods below 10, touching all-time lows around 9. On the surface, this looked like a market in perfect health. In practice, it reflected a dangerous level of complacency. Traders had sold volatility so aggressively that a single bad day in February 2018 caused the VIX to more than double overnight, wiping out entire funds that had been short volatility.

That episode introduced a new term to financial markets: the Volmageddon. It was a reminder that a low VIX is not a signal to relax; it can be a warning that risk has been suppressed rather than eliminated. When volatility is artificially compressed for long periods, the eventual mean reversion tends to be violent. The data consistently bears this out: the longer the calm, the sharper the storm.

What Options Traders Actually Do With It

A common rule of thumb is to sell premium when the VIX is above 20 and buy it when volatility is historically low, though execution is far more nuanced in practice. When near-term volatility exceeds longer-dated volatility, the market is in backwardation, a sign of acute short-term stress.
